Kestrel Robotics can invest in a new product line. It costs $1,000 today and will bring in $100 at the end of the first year. That cash flow grows by 12% a year through year 10, then by 5% a year forever after. The discount rate is 15%.

    What is the present value today of the cash flows in years 1 to 10?

    Years 1 to 10 are a growing annuity: 10 payments that start at $100 and grow by 12% a year.

    PV = C/(r − g) × [1 − ((1 + g)/(1 + r))N]
    = 100/(0.15 − 0.12) × [1 − (1.12/1.15)10] = 3,333.33 × (1 − 0.76772) = 774.27
    The homework's way gives the same number: a growing perpetuity from year 1, worth 3,333.33, minus the same perpetuity started in year 11, worth 2,559.06 today (100 × 1.1210/(0.15 − 0.12), discounted 10 years). 3,333.33 − 2,559.06 = 774.27.
